How does the income statement respond?
Revenue should be rebuilt from causal drivers rather than changed by a blanket percentage. In a unit-based model, revenue equals volume multiplied by price. EBITDA excludes capital expenditure and does not fully represent changes in receivables, inventory, payables, debt service, or tax timing. A discounted cash flow model can produce a separate enterprise value for each scenario. Analysts should avoid double-counting risk by depressing scenario cash flows and then adding an unjustified extra discount-rate premium for the same risk. Probability-weighted value is appropriate only when the scenario probabilities are defensible; otherwise, show the values as conditional outcomes rather than an artificial expected value.

Consider an illustrative one-year product business with $250,000 of opening cash. The downside case does not merely reduce revenue. It combines lower volume and price with a higher unit cost and higher fixed costs, pushing the contribution margin below the fixed-cost base. Ending cash falls to $44,800, which would make timing, liquidity buffers, and financing access immediate management issues.
The base case demonstrates the most important modeling lesson: positive EBITDA does not guarantee positive cash generation. The review should also distinguish controllable responses from external conditions. How many scenarios should a financial model include?
Use the fewest scenarios that cover materially different decisions. A base, downside, and upside set is a practical starting point. Add a tailored stress case when solvency, covenant, or capital resilience requires a severe test. More cases are justified only when they represent genuinely different causal paths or management actions.
Should scenarios be assigned probabilities?
Only when the probabilities have a defensible evidence base and are compatible with the scenario definitions. Is scenario analysis the same as Monte Carlo simulation?
No. Scenario analysis evaluates a small number of coherent, named futures. Monte Carlo simulation repeatedly samples from specified probability distributions and correlations to produce a distribution of results. Monte Carlo can quantify uncertainty more broadly, but it requires defensible distributions, correlation assumptions, and enough model control to interpret the output.
